Alessandro Schoepf finally breaks the Icelandic resistance
Iceland took the lead as Bodvarsson swept home Kari Arnason's header from a long throw.
Ari Freyr Skulason conceded a penalty to give Austria a chance to level but Aleksandar Dragovic crashed his effort off the post.
The Icelanders defended fiercely in the second half but their resistance crumbled as David Alaba teed-up Alessandro Schopf for the equaliser.
But Traustason's incredible last-gasp winner saw them move above Portugal - who drew 3-3 with Hungary - and reach the last 16.
Iceland's population is similar to that of Coventry with just over 350,000 people.
A jubilant Arnason summed up the achievement as he said: "I think I know 50 per cent of the people at the games – or at least recognise them."
